Speaking from experience the Home Office is a complete and utter shambles and has been for at least 10 years. I can't speak for before then, but I can only assume it's been a mess forever.

That is so easy to resolve, if there were any decisive sensible policy makers.

Amnesty / automatic citizenship for anyone able to lay claim to 25 years (legal?) residence in UK.

This particular individual can probably prove so many things, and HO should be able to cross ref with HMRC, NHS, DW&P, all of whom should hold comprehensive records. In the meantime issue a letter giving her permission to work.
